Does spanking cause pilonidal cysts to form? If someone gets diagnosed with this, does it mean they have to totally give up being dominated

I never hear of that cyst and looked up information.  What I read says that it isn't caused by trauma, but trauma to the area can make it become inflamed.  It sounds like it's a body hair issue?

It's most definitely a body hair issue and can be the results or hairs ingrowing. I've seen several incised and then gobs of hair removed and the pocket scraped to prevent regrowth.
Impact play could aid in promoting their formation if the most common area ( at or near the coccyx) was exposed to harder play such as slappers or paddles or the like.
Some of these cyst reform over time, others are successfully drained and curated and never reappear. If memory serves, males were the most prevalent examples of those we treated for the cysts.
